PE Ratio is one of the metrics used to identify undervalued stocks. The PE ratio compares the current market value of a stock with its earnings per share. Typically, undervalued stocks will have a low PE ratio. Remember that the standard PE ratio differs from industry to industry.
A critical aspect of CAPM is the concept of undervalued and overvalued securities. If the rate of return is greater than the expected return, it would be considered an overvalued security. If the rate of return is less than expected returns, it would be regarded as undervalued security.
Fundamental analysis is a valuation tool used by stock analysts to determine whether a stock is over- or undervalued by the market. It considers the economic, market, industry, and sector conditions a company operates in and its financial performance.

P/E ratio = P/E ratio / Growth rate of the company's EPS. Dividend-adjusted PEG Ratio / (Growth rate of EPS + Dividend paid). Financial experts consider a PEG ratio below 2 to be the threshold; above this, such stock is considered overvalued. Hence, the lower the PEG's value, the more undervalued it is and vice versa.
An undervalued stock is defined as a stock that is selling at a price significantly below what is assumed to be its intrinsic value. For example, if a stock is selling for $50, but it is worth $100 based on predictable future cash flows, then it is an undervalued stock.
You generally use the P/E ratio by comparing it to other P/E ratios of companies in the same industry or to past P/E ratios of the same company. If you are comparing same-sector companies, the one with the lower P/E may be undervalued.
CAPM and the efficient frontier
By plotting the return of a security against its risk (beta), investors can use the efficient frontier to determine if a security is undervalued or overvalued in relation to the market. If the security plots above the line, it's undervalued; if below, it's overvalued.
What is overvalued and undervalued stocks in CAPM?
The undervalued stock is plotted above the required return, and also the overvalued stocks are plotted under the required return. As per the theoretical concepts, the investor can concentrate the undervalued stock for investment, and also, the overvalued stock can be sold-out.
For a reverse-engineered DCF, if the current price assumes more cash flows than what the company can realistically produce, the stock is overvalued. If the opposite is the case, the stock is undervalued.
Consider shorting: Experienced investors may consider shorting an overvalued stock. This involves borrowing shares, selling them at the current high price, and repurchasing them later at a lower price, profiting from the difference.

Typically, the average P/E ratio is around 20 to 25. Anything below that would be considered a good price-to-earnings ratio, whereas anything above that would be a worse P/E ratio.
There may be times when the price of a company continues to rise even after it has surpassed the company's intrinsic value. Selling a company that is still increasing in price may seem like leaving money on the table. By the same token, though, holding on to a company that is overvalued is a risk.
An overvalued asset is an investment that trades for more than its intrinsic value. For example, if a company with an intrinsic value of $7 per share trades at a market value $13 per share, it is considered overvalued.
Prices are low, but homes were hugely overvalued. I would guess that equities are not only not overvalued but may still be undervalued. You can then judge whether the house that you are bidding for is a bargain, fairly priced or overvalued. Domestic property is hugely overvalued.

Overvalued Asset Definition
Put another way, it's an asset whose current price is not matched by its earnings outlook (profit projections). This is easy to understand in action. If a stock's intrinsic value is $10 and it's currently trading for $20, that stock is overvalued.
Are stocks overvalued or undervalued?
Based on the latest S&P 500 monthly data, the market is overvalued somewhere in the range of 92% to 154%, depending on the indicator, up from last month's 88% to 148%. This is the highest range we have seen since January 2022.
In short – if a stock is overvalued, you're going to be overpaying if you decide to buy it – and that's something you always want to avoid.
A high P/E ratio for a fast-growing company may make a lot of sense, so it's important to understand the growth outlook before making a judgment solely based on the P/E ratio. A PEG ratio above 2 is typically considered expensive, while a ratio below 1 may indicate a good deal.
Price Earnings (P/E) ratio is one of the most popular ways of valuing a stock. The thumb rule is that a low P/E ratio is a sign of undervaluation while a high P/E ratio is a sign of overvaluation.
In fact, many investors, strategists and analysts consider a PEG Ratio lower than 1.0 the best. That's because a ratio lower than 1 suggests that the company is relatively undervalued.
